EBAOpenLettertotheGovernmentandtheMinisterson gas market of Ukraine

TheEuropeanBusinessAssociationappliedtothePrimeMinsterofUkraine, VicePrimeMinisterofUkraine, MinisterofEnergyandCoalIndustryofUkraine, HeadoftheNationalCommissionthatServesStateRegulationinEnergySectorofUkraine, Head of Supervisory Board PJSC “Ukrtransgaz”, Head of Supervisory Board of the NJSC «Naftogaz of Ukraine» concerning current issues on gas market in Ukraine.

We would like to remind that on July 11 the EBA Round Table: “Gas Market of Ukraine: important and urgent» was held by the Association. In particular, two main problems were discussed:

1) MediainformationabouttheintentionoftheCabinetofMinistersofUkrainetooblige non-statesectorcompaniesthatproducegastogive 50% oftheextractedfueltoundergroundgasstorages (UGS) inJuly - October 2013;

2) thelackoftransparencyinestablishingthegasbalanceandmasslimitationsofmarketparticipantsregardingaccesstotheUnifiedgastransmissionsystemanddistributionnetworks, aswellasinconsistentgassupplyduetothedelaybythe NAC «NaftogazofUkraine» withapprovalofthebalanceofdistributionofnaturalgas, inparticular, inJuly 2013.

WiththhelpofthisappealtheEBAwantstoconveytoyouthemainpointsexpressedbytheparticipantsoftheroundtable, aswellasproposalsonresolvingthesituationinthenaturalgasmarketinUkraine.

Gasproducingcompanies, tradersandconsumershaveexpressedconfusionregardingthe above-mentionedgovernmentalinitiativeandareconcernedabouttheactionsof NAC «NaftogazofUkraine». Alltheparticipantsoftheroundtableagreedthatsuch a decisionwouldhave a negativeimpactonthenaturalgasmarketofUkraine, willleadtosuspensionofgassupplytoconsumersandwillleadto non-fulfilmentofcontractsand non-paymentoftaxestothestatebudget.

Moreover, such a decisionwillleadtostrictlimitationsofrightsofprivate gas-producingcompaniesregardingtheuseanddisposaloftheiroutput. SuchanunpredictablestatepolicywillinevitablyaffecttheoverallinvestmentclimateinUkraine.

AlsopleasepayattentiontothefactthatparticipantsofthegasmarketofUkrainearelargetaxpayers. Therefore, accordingtotheparticipantsoftheroundtable, thedecisionoftheCabinetofMinistersofUkraineontheinjectionof 50% oftheextractedgasbycompaniesoftheprivatesectorinto USF willgive a short-termeffectonlyinrelationtofillingthe USF. Infuture, thisdecisionwillinevitablyleadto a decreaseinnaturalgasproductioninUkraineduetothelackoffundsfordevelopmentofproduction, whichinturnwillleadto a reductionofpaymentstostatebudgets, reductionofnumberofemployeesofprivategascompaniesandconsumerswillreceivelessgas.

Therefore, inorderfortheplayerstomaintainandexpandtheiractivity, itisnecessarytocreateandensure:

- transparentregulationsandstandards

- equalityofallparticipantsbeforethelaw

- a trulyindependentregulator

- functionaldifferentiationoftransportation, storageandsaleofgas

- free, transparentand non-discriminatoryaccesstoexportandimportobjectsofthegastransportsystem.

Itisalsoimportant to note thatalltheEBA Round Tableparticipantsnotedthelackoftransparencyandlegitimacyincompilingthegasbalance. Theoretically, OrderNo 920 regardingthegasbalanceadoptedbytheMinistryofEnergyandCoalindustryofUkraineon 26 November 2012, establishesrulesforthedevelopmentoftheplannedgasbalancebymonth: balancesmustbetakenbytheOperatornotlaterthanthe 27th ofthemonthprecedingthemonthofthegassupply, andtheOperatorisobligedtofullyinformproducersandsuppliersin a timelymanneronattractingtheirresources. SincetheadoptionofthisOrder, thedeadlineswerenotmet, theinformationconcerningtheinclusionoftheresourcesofproducersandsuppliersofnaturalgasinthemonthlyplannedbalancewasnevergrantedorpublished, andplanneddistributionofnaturalgaswassenttothegasdistributionenterprisesbypartsandwithsignificantdelays.

Itisworthmentioning that a similarsituationoccurredinNovember - December 2012 whengasvolumes'handoperationcausedsignificantlossesforindustrialproducers, whoconsumedgas. Andindependentproducersandsupplierswereonthevergeofcollapseofcontractualobligationsongassupplies, experiencingseriousimbalanceofcashflows. Atthesametimesomeothermarketplayerswerewillingtotake «vacant» demandforgassupplies. Unfortunately, theNationalCommissionforEnergyRegulation (NCER) wasshownnottobeeffectiveandonly a strongprotestbygasmarketparticipantsandinvestorsmanagedtostopandchangetheunsuitablebehavioroftheOperator.

Thus, thesituationinthelastfewmonthsandrecentmarketeventshavedemonstratedthatgasmarketparticipantsexperienceobstaclesintheimplementationoffreetransportationofgasthroughthepipelinesystem, aswellasthedisposalofgasfromundergroundstoragefacilities. Marketparticipants, unfortunately, statetheabsenceofobvioussupportandcommitmentbytheGovernmenttoensurecompliancewithexistingstandardsandtoensuretheequalapplicationofsuchrulestoallmarketparticipants, includingtheOperator.

Roundtableparticipantsbelievethattheshortcomingsintheorganizationoffairandlegalrelationsbetweenprivategascompaniesand «NaftogazofUkraine» andLtD «Ukrtransgaz» aretheresultofsuchunresolvedissues:

-todate, thereisnopublicdocumentonthemonthlybalanceofproductionanddistributionofnaturalgas, andthereforeitcannotbechallengedincourt

-NCER hasnorighttoobtainanyrequestsfromgascompaniesduetotheirinformationaboutarrangedgasvolumesanddistributionamongconsumers. And, as a result, totalabsenceofopportunitytoproperqualitycontrolintermsofmonthlygasbalanceaswellasoveraccommodatingtheinterestofallmarketplayers.;

-«NaftogazofUkraine» aftertheestablishmentofindependentlegalentitiessuchasLtD «Ukrgazvydobuvannya» andLtD «Ukrtransgaz», losttheleversofmanagementofthesecompaniesaftertheybecameindependentlegalentitiesandempowering PSJC “Ukrtransgas” withregulationfunctions.

Thusconsideringtheabove, andaccordingtotheresultsoftheroundtable, theEuropeanBusinessAssociationappealstoyou:

1. toreviewtheintentionsoftheCabinetofMinistersofUkraineontheinjectionof 50% ofgasextractedbyprivatecompaniesandabandonthisdecision.

2. toprovidefulfillmentoflawsandprovisionswhichregulatethegasmarketfunctioninginUkraine.

3. toreinforcetheindependenceandadministrativeinfluenceoftheNationalCommission, whichcarriesoutregulationintheenergysector (NCER).

That is why, taking all the abovementioned into account, European Business Association appealed to the Cabinet of Ministers of Ukraine and all interested officials with request of reviewing the decision of the Government.
